SEZ or special economic zones are export processing zones which have quality infrastructure complemented with minimum possible regulations. Companies which set up production units in the SEZs do not have to pay taxes for an initial period of five years.

SEZs are located within a country's national borders, and their aims include: increased trade, increased investment, job creation and effective administration. To encourage businesses to set up in the zone, financial policies are introduced. These policies typically regard investing, taxation, trading, quotas, customs and labour regulations. Additionally, companies may be offered tax holidays, where upon establishing in a zone they are granted a period of lower taxation.

The purpose of an SEZ is to encourage exports and to attract investments (FDI and Indian)

Now, let us look at how a special economic zone serves the purpose.

Cost of production comes down in an SEZ : SEZs are considered as entities outside the customs territory i.e., they are deemed as foreign territories for the purpose of trade, duties and tariffs. They are free from plethora of rules and regulations such as exemption from labour laws. At the same time they can import raw material and capital goods without duty. So, the cost of production is less and thus SEZs are vehicles of export growth.
